Labeling your blog post is just like tagging as a category of post where you writing on topics with multiple category.Its is basically dividing and grouping your post with different topics or stories you are writing. Adding your labels should base on topics of your blog otherwise you are out of your blog category.Labels works as grouping your post who have related topics or continuation of the other post.

It is really helpful for multiple -category blogs randomly posted. Label is for navigation purposes for readers convenience.It works as links to group post with the same label to dig it from from your older entries on your blog. Its a very helpful tool for navigation your older blog post easily.
Do labels helps increase your traffic?
I don't think it helps to generate traffic ,but i suggest label it to according to category or at least write two or three that best describe your post. Basically it the same thing with tags but the key point here how you organize your post by using labels. Google has suprort page how to make use of label on your post and read some useful hints on that site.
To label gadget to your post here are the steps.
Go to your blog dashboard.
Click "Layout".
Click "Add a Gadget".
On the pop-up window, scroll down til you find "Labels".
Click the "+" symbol.
Go back to the dashboard.
On the "Layout" menu, drag and drop the label gadget to wherever you want it.
Click "Save Arrangement" in the top, right corner.
Some blogs says that helps improve SEO of your blogs but for me it doesn't really help driving traffic.Its the quality of your post and useful things that can be found on your blog that drive readers to your post.
